Why did the WWF have Kane win their top championship in the first place if he only held it for a day?

They booked themselves into a corner with setting himself on fire if he loses stipulation. Pretty much. I'd say it's that combined to a degree with wanting to be able to bill him as a former champion since he still hung around screwing with Austin for basically the rest of that year.

Yeah, it was just a subplot to the Taker feud. But I wish Kane would've had a longer run with the belt. Attitude era didn't have too many booking mistakes but having Kane and Big Show lose so often was a big one.

Reward Glenn Jacobs for several years of good work with a brief title reign. Set the stage for Austin vs. Taker and for Mankind's face turn. Give them a main event to trump WCW in the nightly ratings.

I was there live and it was the loudest pop I've ever heard at any wrestling event I've been too. Youtube the match and watch the reaction on the 3 count. Crowd was ballistic.

It was a big RAW with a huge rating I'm sure.
But I'm OK generally with unexpected things happening that don't necessarily reflect traditional formulaic booking. If it just "doesn't make sense" for a guy to win a championship if he's going to lose the re-match, then there's no reason to watch any of those re-matches. Or if there's "no reason" for a guy to say, win a title right before a PPV instead of at the PPV itself, then you can go into cruise control when watching those pre-PPV RAWs. A little chaos and deviation from the traditional formulas is good. That's part of what made the attitude era fun.
